How it works
A deduction, not an exemption
Tips are still reported and still appear on your W-2. What changed is the federal return: qualified tips up to the cap come off your taxable income, on top of the standard deduction. A server with $18,000 in tips in the 12% bracket saves about $2,160 of federal tax a year. FICA is unchanged, so tips keep building your Social Security record. Frequently asked questions
Are tips tax-free now?+
Partly. For tax years 2025 through 2028, up to $25,000 of qualified tips per year are deductible from federal taxable income, whether or not you itemize. Tips still pay Social Security and Medicare (7.65%), may still be taxed by your state, and amounts above the cap are taxed normally.
What counts as a qualified tip?+
Voluntary cash and charged tips received in an occupation that customarily received tips before 2025 (servers, bartenders, delivery drivers, barbers, taxi and rideshare drivers, and similar roles on the IRS occupation list), reported to your employer. Mandatory service charges an employer adds to the bill don't count, and neither do tips in a business you own in certain service fields.
Is there an income limit for the tips deduction?+
Yes. The deduction shrinks by $100 for every $1,000 of modified adjusted gross income above $150,000 ($300,000 for joint filers). The calculator above applies the phase-out automatically.
Do I still report tips to my employer?+
Yes, exactly as before: report cash tips of $20+ a month to your employer, who withholds Social Security and Medicare on them and includes them on your W-2. The deduction is claimed on your federal return; nothing about reporting changes.
How do I get the tax savings in my paycheck instead of my refund?+
Put your expected annual deduction on line 4(b) of a new Form W-4. Your employer will withhold less federal income tax each period. Enter the same figure in the Deductions field of our paycheck calculator to preview the per-check effect.
